called the “Great Recession.” During periods of recession, most firms
experience a decline in demand for their product. All other things being
equal, macroeconomic theory predicts that the wage of most workers should
decline in recessionary periods. However, this was not the case in the 2007-
2009 recession, or during many other economic downturns throughout recent
history. Based on the discussion in the chapter, explain why this might be so,
and what the implications are for unemployment.

significant decrease in the amount of government borrowing.

b. Given your results from part (a), if the Fed wants to restore the fed
funds rate to its pre-expansion level, what kind of open market operation
would it need to undertake? Show the result of the operation on your graph
from part (a).
10. As the U.S. economy recovered from the recession of 2007–2009, it was
widely anticipated that the Fed would raise the federal funds rate.
Suppose the current federal funds rate is 1 percent and that this rate is
expected to prevail for one more year. Then, the expectation is that the
Fed will raise the federal funds rate by 1 percent each year for 4 years,
reaching 5 percent in year five, and then maintaining the federal funds rate
at that level for another five years.
What will be the 10-year nominal interest rate as a result of these
expectations? Explain and show your work.
